That video is really old. He has still been in development since they last showed it off to the public, and they recently held a private showing where they let a random person from the crowd come up and interact with him.
I forgot the major details, but apparently after 45 minutes, Milo can personally recognize you, and can even recognize different tones in your voice and different facial expressions down to the tiniest details (like nostrils flaring indicating stress). I don't feel like looking for the articles, but google it and I'm sure you'll find it. I think the one I read was on Kotaku.
They've also said Microsoft has no plans of releasing this to the public, but that could change.

idk man, games like this makes me uncomfortable. Like what if kids get too obsessed with things like that and social retardation will skyrocket
Yeah, I think the idea is utterly stupid to be honest. It's only going to make socially awkward kids even more socially awkward as they start to replace real life interactions with video games. I'm a gaming nerd as much as the next guy, but I like to sit down, relax and play a game, not have to ****ing talk to my TV and try to interact with it. That's what real people are for.

This is being developed by peter molenux (who made the Fable series for xbox) and he said they ARE releasing "Milo and Kate" as a full game for Kinect (project natal).
